FICA Tip Tax Credit for Restaurants and Service Businesses

Are you a restaurant owner, bar manager, or food and beverage employer? If your business involves tipped employees, you could be eligible for a federal tax credit that helps offset Social Security and Medicare taxes – commonly known as FICA taxes – paid on employee tip income. 

This guide explains how the Tip Income Tax Credit works, who qualifies, how to calculate it, and how to claim it using IRS Form 8846.

What is the Tip Income Tax Credit?

The Tip Income Tax Credit allows businesses to reduce their Federal tax liability by claiming a dollar-for-dollar credit for the employer’s share of FICA taxes (Social Security and Medicare) paid on tips received by employees. This credit is part of the General Business Credit and is specifically applicable to tips that exceed the Federal minimum wage threshold. The credit is nonrefundable, meaning it can only reduce the tax liability to zero but cannot result in a refund. 

Who Qualifies for the Tip Tax Credit?

To qualify, your business must meet the following criteria:

  • Operate as a food and beverage establishment where tipping is customary
    • Examples include restaurants, bars, cafes, and catering services
  • Employee must receive tips directly from customers for serving, delivering, or preparing food or drinks

How to Calculate the FICA Tip Credit

The credit equals 7.65% of the reported tip income – this is the employer’s share of Social Security and Medicare taxes. 

Tip Credit Calculation Rules:

  • Only tips above the amount used to bring wages to $5.15/hour (Federal minimum wage as of January 1, 2007) are eligible
  • If you pay at least $5.15/hour (excluding tips), you can claim the credit on all reported tips
  • If you pay less than $5.15/hour, the portion of tips used to reach that wage is excluded from the credit

How to Claim the Tip Tax Credit

To claim the credit, follow these steps:

  1. Prepare IRS Form W-3
    • Includes your business name, Federal EIN, and total tips paid to employees
  2. File IRS Form 8846
    • Title: Credit for Employer Social Security and Medicare Taxes Paid on Certain Employee Tips
    • Attach to your business tax return or Schedule C (Form 1040) for sole proprietors
    • For Partnerships and C Corporations, report the credit on Line 6 of Schedule K
  3. Adjust your tax deduction
    • You must reduce your deduction for FICA taxes by the amount of credit claimed

What If You Don't Use the Full Credit This Year?

You won’t lose it! Unused portions of the Tip Income Tax Credit can be:

  • Carried back one year
  • Carried forward for up to 20 years

If the taxpayer passes away during the carryforward period, the unused credit may be deductible. If the 20-year period expired with unused credits, the balance may also be deducted. Keeping accurate records ensure you maximize your tax savings over time.

New for 2025: Tip Tax Credit for Beauty Service Businesses

Starting in 2025, the credit will expand to include beauty service businesses where tipping is customary. Eligible businesses include:

  • Hair salons and barber shops
  • Nail salons
  • Esthetician services
  • Spas and body treatment centers

These businesses will follow the same IRS process as food and beverage establishments to claim the credit.
